How loan affordability is determined

Loan affordability models invert the standard Equated Monthly Installment (EMI) reducing-balance equation by calculating the Present Value (PV) of an ordinary annuity. Lenders calculate the maximum principal balance your monthly disposable cash flow can service:

1. Periodic Monthly Rate: r = Annual Interest Rate (%) ÷ 12 ÷ 100

2. Total Payment Installments: n = Loan Term (Years) × 12

3. Maximum Affordable Principal: Pmax = EMI × [ (1 + r)n − 1 ] ÷ [ r × (1 + r)n ]

4. Total Cumulative Outflow: Total Repayment = EMI × n

5. Total Lifetime Interest: Total Interest = (EMI × n) − Pmax

Step-by-Step Worked Example (Default Scenario)

Suppose you can comfortably dedicate ₹40,000 per month toward debt service, applying for a loan at an expected annual interest rate of 9.00% over a 15-year tenure (180 months):

The Tenure Trap: Diminishing Borrowing Power

Extending loan tenure increases loan principal, but each extra year delivers sharply diminishing borrowing power while exploding total interest:

  • 10-Year Loan: Borrow ₹31,63,019. Total interest paid is ₹16,36,981 (34.1% of outflow).
  • 15-Year Loan (Default): Borrow ₹39,43,736 (+₹7.81L borrowing power), interest rises to ₹32,56,264 (+₹16.19L).
  • 20-Year Loan: Borrow ₹44,45,690 (+₹5.02L borrowing power), but interest explodes to ₹51,54,310 — interest now exceeds principal!
  • 25-Year Loan: Borrow ₹47,66,742 (+₹3.21L borrowing power), while interest surges to ₹72,33,258 (1.52× the principal borrowed).

FOIR & DTI Underwriting Standards

Banks do not permit borrowers to commit 100% of their salary to EMIs. Lenders apply strict underwriting caps:

  • FOIR (Fixed Obligation to Income Ratio): In India, banks cap total monthly debt obligations at 40% to 50% of net monthly income (or up to 60% for high earners above ₹2L/month).
  • Existing Debt Deductions: If you earn ₹1,00,000/month and already have a ₹15,000 car EMI, your eligible mortgage budget drops from ₹40,000 to ₹25,000.
  • Credit Score Hurdle: A CIBIL score ≥750 (or FICO ≥740) is required to secure prime rates. Scores below 700 add 100–250 bps in risk premiums, shrinking borrowing power by 6–15%.

Assumptions & Real-World Exclusions

  • LTV (Loan-to-Value) Ceiling: Even if your income supports a ₹40L loan, lenders will not lend more than 75% to 80% of the property's appraised market value. You must provide the remaining 20% to 25% as an upfront cash down payment.
  • Interest Rate Volatility: This calculation models a constant 9.00% fixed rate. Most long-term retail loans are floating. If RBI or central bank rates rise by 150 bps, your affordable principal shrinks by over 8% for the same monthly budget.
  • Incidental Closing Costs: Mandatory statutory outlays like stamp duty, property registration, legal documentation fees, and property insurance are excluded from the sanctioned loan sum.

Frequently asked questions

How is maximum loan affordability calculated?
It inverts the standard loan EMI formula by calculating the present value of an annuity. Given your maximum affordable monthly installment, loan tenure, and prevailing interest rate, it solves for the maximum principal sum a lender would sanction.
What percentage of my monthly income should go toward loan EMIs?
Prudent financial planning guidelines suggest keeping total debt obligations (including home loan, car loan, and credit cards) under 35% to 40% of gross monthly income (the Debt-to-Income or DTI benchmark).
How does interest rate affect my borrowing capacity?
Interest rates have an inverse relationship with borrowing capacity. A 1% increase in loan interest rate typically reduces your maximum affordable loan amount by approximately 6% to 9% for the same monthly payment.
Does increasing loan tenure increase borrowing power?
Yes, spreading the loan over a longer duration (e.g. 25 years instead of 15 years) lowers each monthly installment, enabling a larger total loan principal for the same monthly budget. However, total interest paid over the life of the loan increases significantly.
What other costs should I budget for besides loan EMI?
Borrowers should budget for loan processing fees, legal verification costs, stamp duty, mandatory property or loan insurance, and future maintenance or property taxes.
